All Xbox Live Friends requires is that you link your gamertag to your Microsoft .NET passport. All the passwords and authentication are handled through Microsofts passport system, so Xbox Live Friends is 100% secure.
Please note that Xbox.com can sometimes become overloaded and claim that "you have no Xbox Live friends," but this problem is entirely Microsofts fault, and the problem is usually fixed within the day.
